No, it replaces the palette of the input image to match the internal palette of the converter exactly. So, the color searching step is still done, it just reproduces the original indexed image as the input to the multicolor conversion process. Although in practice it usually does not seem to make any difference for multicolor modes, it is possible to disable the dithering by selecting any of the error diffusion type dithers and setting the limit to zero.
In the case of pixel exact hires conversion, dithering and the "optimize for PAL filtering" option should be disabled, and the luminance search mode should be either MinRMSErr or MinRMSErr_YUV_Downsampled.
